Open terminal and click on EDIT and Preferences.
Click on the Appearance tab and put a tick in the box at the bottom saying:
"Use custom styling to make tabs slim (restart required)"

I don't think it's possible to make it smaller without delving into gtk3 css config files which is a bit beyond for these forums.
You might be better googling xfce4-terminal and maybe ask on their forums
